DeFi Basics

DeFi uses smart contracts for exchange, lending and collateral, while introducing code, oracle, liquidity and governance dependencies.

Lesson 15 of 16, 8 min read

In short

  • DeFi automates rules but retains code, control and market dependencies.
  • Lending and liquidity pools have distinct cash-flow and stress mechanics.
  • Separate organic fees or interest from token emissions.
  • Trace oracle, collateral, bridge, stablecoin, governance and exit liquidity together.

After this lesson you can

  • Explain how lending and automated-market-maker protocols coordinate assets and rules
  • Decompose DeFi yield into interest, fees and token incentives
  • Map smart-contract, oracle, collateral, liquidity, bridge and governance risks

Automation changes the intermediary, not the need for trust

Decentralized finance applies smart contracts to activities such as exchange, collateralized lending and derivatives. Code can execute published rules and allow direct wallet interaction, but users still depend on contract implementation, admin powers, oracles, collateral, network settlement and sometimes bridges. Visible code and transactions improve observability without making every dependency safe or permissionless in practice.

Key point: Analyze the entire protocol stack and control structure, not only the user-facing contract.

Two core DeFi mechanisms

Lending marketAutomated market maker
Capital sourceDepositors supply assetsLiquidity providers supply paired or grouped assets
User actionBorrow against collateralTrade against pool reserves
Return sourceBorrower interest plus possible incentivesTrading fees plus possible incentives
Stress pathCollateral decline, oracle error, liquidation congestionPrice divergence, thin liquidity, contract or routing failure

Decompose a high displayed yield

A protocol advertises a 24% annualized rate for depositing a token.

  • Separate borrower interest or trading fees from newly issued incentive tokens.
  • Identify who pays each component and whether the rate changes with utilization or token price.
  • Map contract upgrades, admin keys, oracle, collateral, bridge, stablecoin and network dependencies.
  • Stress withdrawal liquidity, depeg, exploit and incentive decline together before setting exposure.

Common trap: treating token emissions as operating income

Incentive tokens can attract deposits while diluting token holders and making the displayed rate depend on market price. If rewards disappear, liquidity can leave and execution can deteriorate. Pool fees and borrower interest also vary with activity. A yield is economically durable only to the extent that its payer, demand and risk can be identified.
